Japan's economic growth exceeds expectations, providing support for Bank of Japan rate hike

At the beginning of this year, Japan's economic growth significantly exceeded market expectations, providing grounds for the Bank of Japan to further raise interest rates. However, ongoing conflicts in the Middle East still add substantial uncertainty to the economic outlook.

Data released by the Japanese Cabinet Office on Tuesday showed that real GDP grew at an annualized rate of 2.1% in the first quarter, higher than economists' previous forecast of 1.7%. The data also showed that both private consumption and corporate investment increased by 0.3% quarter-on-quarter, while net exports contributed 0.3 percentage points to economic growth, all surpassing expectations.

The economic recovery in this quarter emerged prior to the full impact of the Iran conflict. The robust economic growth trend may lead policymakers to believe that Japan's economy is resilient enough to withstand rising borrowing costs, allowing the central bank to continue normalizing monetary policy to address upside risks to inflation.

The release of the current economic data comes at a sensitive time for Prime Minister Sanae Takamichi's administration, as she strives to maintain support from the public and investors. She has proposed an additional budget for emergency relief and the extension of energy subsidies, a move widely welcomed by people suffering from inflationary pressures. However, her inconsistent stance on related funding allocations has also raised concerns among investors about her fiscal planning.
